Without deferrals, the linen company\u2019s revenue in 2022 would be overstated and its liabilities understated, distorting its financial health. Deferrals help reconcile timing differences between cash flow and the income statement. A hypothetical example helps illustrate this point and how deferrals work, in general.<\/p>\n<ul>\n<li>Deferrals play a critical role in the accuracy of a company\u2019s financial statements.<\/li>\n<li>Then over the bonds&rsquo; life of 25 years, the $500,000 will be amortized to expense at the rate of $20,000 per year ($500,000 divided by 25 years).<\/li>\n<li>For issuing the debenture, the company paid a 1% underwriting commission and $ 15,000 as legal and other paperwork.<\/li>\n<li>A deferred expense is a cost that a business incurs but expects to benefit from over a period of time beyond the current year.<\/li>\n<\/ul>\n<p>Payment from a consumer that has not yet gotten a good or service is referred to as deferred revenue.  Due to the incomplete nature of the revenue recognition process in accrual accounting, deferred revenue, also known as unearned revenue, is recorded as a liability on the balance sheet. From a practical standpoint, revenue and expense deferrals are required for a company to comply with GAAP standards \u2014 a prerequisite for all public companies and most lenders.<\/p>\n<h2 id=\"toc-0\">Accounting Basics<\/h2>\n<p>For example, you make a sale in March but won\u2019t receive payment until May. You would recognize the revenue as earned in March and then record the payment in March to offset the entry. When the bill is received and paid, it would be entered as $10,000 to debit accounts payable and crediting cash of $10,000. \u200cDeferred revenue is received now but reported in a later accounting period. Record the expense as per the matching concept and generally accepted accounting principles. At the end of each month in 2023, the deferred revenue account is reduced by one-ninth, or $833, and recognized as income as it is earned. The linen company\u2019s 2023 income statement shows $7,500 as earned revenue, assuming the contract runs its term and is not renewed.<\/p>\n<h2 id=\"toc-1\">Deferred expense<\/h2>\n<p>Conversely, if the project is completed sooner than expected, the carrying value would need to be decreased. The main drawback of deferring revenue expenditures is that it can result  in a higher tax bill in the short term. This is because, in most jurisdictions, taxes are paid on profits in the year in which they are earned. Thus, if a company defers a revenue expenditure, <a href=\"https:\/\/kelleysbookkeeping.com\/deferred-expense-definition\/\">Deferred Expense Definition<\/a> it will have lower profits in the year in which the expenditure is incurred and this could result in a higher tax bill. When a business receives payment for a service it has not yet provided, it generates deferred revenue.
